You cannot perform an in place upgrade of a Windows XP Installation to Windows 7.

Go for the Custom Installation and make a clean install of windows 7. Do note that all your programs, settings & data on XP will be deleted.

SO, if you want to preserve your data, get a backup done.

The only way to upgrade from Win XP to 7 :
Win Xp -> Upgarde to Win Vista -> Then upgrade to Win 7

Else perform a clean installation.

Can upgrade from XP to win 7 but its tedious. MS has provided the steps using Windows Easy Transfer followed by a Custom installation here.
But all the programs might not work under Windows 7. If u really want to keep all your programs give it a shot.
If you are not happy with it do a clean install. (Everybody here including me will urge you to do a clean install).
