Win 7 Prof-- Unable to select custom images as desktop wallpaper

I'm using win 7 professional 64-bit. I'm unable to change my desktop background using the Browse button.

I'm trying to change desktop wallpaper via:
Desktop right-click, Personalization, Desktop background, Browse. But when i select any path via Browse button, and Ok, it does nothing (the images from that drive/folders arent displayed to choose from).

I dont get any error.

I'm the only person and administrator using this OS/pc.
Under gpedit, admin templates etc. all seems ok. And this issue common to any created user as well.

What could be the issue?

Create a new user account and try changing it's wallpaper.

Also seems this happens if you remove the Pictures library from the library in explorer. Adding it back by restoring default libraries seems to work for a few people.
